I've used some other emulators but never any of the Playstation one. I was just wondering can I just pop the PS games into the DVD drive or do I need to put them on my HD???

you need to make a bin and cue image of your games and put them on your harddrive. there are tutorials all around if you search.

I have Castlevania in mdf and it has two files: .mdf and .mds. Will PCSXbox play this, or is there a way I can convert it into bin/cue? I noticed pcsxbox will play .img and .sub files as well. Any others?

I have no idea what .md/.mds are, but assuming they are cd-image formats, then your best bet would probably be to burn them to a cd and then rip it to your harddrive as a .bin/.cue. Although there might be some kind format coverter, but I doubt it.
