So I've purchased a pre-flashed FAT HDMI console from a forum member here (rdb4133, great seller) however he is unsure of precisely which firmware is flashed to the drive. So I flashed my iHAS 124b, burned my ISO using IMGBURN and popped it in. Now, the dash recognizes the game correctly but when it attempts to load it says it needs a system update before it will run the game. So is this a firmware problem or a burn problem? And if I have to update, am I going to be potentially banned?

You are supposed to update your console before you flash it.

Go ahead and update, the worst that can happen is you will need to reflash the drive.
