Does Qwix need a mod chip to work? how does it work with xbox live? will it make you get banned from xbox live?

I think you are confused as to what Qwix is.
Qwix runs on your PC.
Qwix makes xbox ISO files that you burn dvd's with.
Qwix transfers files to and from your xbox.
you can make iso files and your pc without an xbox however you'd need an xbox to play them and yes it would have to be modded.
you require an ftp server running on your xbox in order to transfer files to and from the xbox, and for this, you'd need a mod chip or some kind of exploit.
Qwix has nothing to do with xbox live, however having a modchip with xbox live is a different story.

So I can just put the game into my dvd burner in the computer and extract the iso from there? Or does the game have to be in the xbox to extract the iso?

you can do it either way however you will require a modchip for either method.

i have a modded box... it would just be easier to put the game into the pc...

I like that fact that if I have the game folder on the xbox
i can transfer and create the iso at the same time..(taking away a step for me)
this proggy rocks...looking forward to new versions...

I dont see why not, but it would have to depend on the fact that if u decided to change the hdd or upgraded the hdd for your system...cuz the stock hdd barely fit halo 2 or games of similar size.
