ISO: The International Standard for Organization
An ISO file is basically an *image*, or "snapshot", of a cd/dvd that is saved as a single file on a computers hard drive.
ISO's exist for any type of disc, and are in no way xbox proprietary.
You don't have to make an ISO file, to backup a game. (Although it is recommended, so you have 1 file per game, instead of hundreds/thousands and you can be sure that your formatting is correct)
